I (interest) = present amount owed – original loan. MEANING OF INTEREST It is often said that money makes money. If we choose to invest money today, by tomorrow we will have accumulated more money than we had originally invested. This change in the amount of money over a given time period is called the time value of money; it is the most important concept in engineering economy. The appearance of the time value of money in actual life is termed “interest ” (I) ; which is a measure of the difference between the original sum borrowed or invested and the final amount owed or accrued. Thus, if money was borrowed at some time in the past, the interest would be: I (interest) = present amount owed – original loan.

INTEREST RATE The interest is always defined as an “Interest rate" i (%). It expresses the interest per unit time as a percentage of the principal. When the interest rate is viewed from the supplier perspective, it may be called the “Rate of Return”

INTEREST PERIOD The time unit which is most-commonly (and unless otherwise stated) used to declare interest rates is one year (e.g. 10% per year, 10% per annum or just 10%). Interest rates may sometimes be quoted over shorter periods of time (e.g. 1% per month). The time unit used to express an interest rate is called an “Interest Period” .

CASH FLOW DIAGRAMS Graphical representation of cash receipts (income) and disbursements (outcome) over a certain time span Drawn on a time scale having the interest period as the unit or division.

CASH FLOW DIAGRAMS Cash Flows may be positive or negative. Positive cash flow represents inflow or receipt (income). Negative cash flow indicates outflow or disbursement (costs). It is assumed that all cash flow occurs at the end of the interest period. This is known as the "end-of-period convention" as shown in figure.

CASH FLOW DIAGRAMS One transaction may be represented by different forms:

Example 3.1 Before evaluating the economic merits of a proposed investment, the XYZ Corporation insists that its engineers develop a cash-flow diagram of the proposal. An investment of 10000 m.u. can be made that will produce uniform annual revenue of 5,310 m.u. for five years and then have a market (recovery) value of 2000 m.u. at the end of year five. Annual expenses will be 3000 m.u. at the end of each year for operating and maintaining the project. Draw a cash-flow diagram for the five-year life of the project. Use the corporation's viewpoint.

Solution As shown in figure , the initial investment of 10000 m.u. and annual expenses of 3000 m.u. are cash outflows, while annual revenues and the market value are cash inflows.

Example 3.2 Example 3.2: In a company's renovation of a small office building, two feasible alternatives for upgrading the heating, ventilation, and air conditioning (HVAC) system have been identified. Either Alternative A or Alternative B must be implemented. The costs are as follows: Table 3.1 Alternative A Rebuild (overhaul) the existing HVAC system: 18000 m.u. At the end of eight years, the estimated market value for Alternative A is 2000 m.u., and for Alternative B it is 8000 m.u.. Assume that both alternatives will provide comparable service (comfort) over an eight-year period, and assume that the major component replaced in Alternative B will have no market value at the end of year eight. (1) Use a cash-flow table and end-of-year convention to tabulate the net cash flows for both alternatives. (2) Determine the annual net cash flow difference between the alternatives (B - A). (3) Compute the cumulative difference through the end of year eight. (The cumulative difference is the sum of differences, B - A, from year zero through year eight.)

SIMPLE AND COMPOUND INTEREST There are two different mechanisms for the application of interest: SIMPLE INTEREST COMPOUND INTEREST

SIMPLE INTEREST Simple interest is calculated on the principal only, ignoring any interest that was accrued in preceding interest periods. The total interest earned in (n) interest periods will be And the future value F of the principal P will be

Example 3.3: A firm received a governmental loan of 500000 m.u. with a simple interest rate of 4%. What will be the amount owed 10 years later? Solution: Given: P = 500000 m.u. i = 4%, simple interest n = 10 years (interest period = one year) Required: F F = P (1+ i × n) F = 500000 (1 + 0.04 × 10) F = 700000 m.u.

For an interest period of 1 month: Given: Interest period = 1 month p =500000 m.u. Per month, simple interest Interest periods (interest period = one month). Required: F

For an interest period of 1 day: Given: Interest period = 1 day p =500000 m.u. per day , simple interest Interest periods (interest period = one day) Required: F These solutions show that with simple interest, the number of interest periods per year has no effect on the future accumulation.

COMPOUND INTEREST With compound interest, the interest for an interest period is calculated on the principal plus the total amount of interest accumulated in previous periods. Thus, compound interest means “interest on top of interest “(i.e., it reflects the effect of the time value of money). The interest for any period (In) and the accumulated amount after that period (F) are consecutively given by ….. What will be the interest of the sixth year only? Example 3.4: A man deposited m.u.10000 in a bank which offers 10% compound interest. What will be the accumulated future amount after 8 years? What will be the interest of the sixth year only? Solution: Given: P = 10000 m.u. i = 10%, compound interest n = 8 years Required: F8, and I6

Example 3.5: Given: F = L.E. 800 i = 9% n = 4 years Required: P If a person wishes to have L.E. 800 in a savings account at the end of 4 years, and 9% interest was paid annually, how much should he put into the saving account now? Solution: Given: F = L.E. 800 i = 9% n = 4 years Required: P

Nominal and Effective Interest Rates and Continuous Compounding The nominal and effective interest rates are used when the compounding period (or interest period) is less than one year. In such a case the actual annual interest rate is the effective interest rate.

Continuous Compounding The interest calculations may be based on a concept known as "continuous compounding" which assumes infinitesimally small interest periods, i.e. the increase of the number m to approach infinity. The effective interest rate for continuous compounding is given by.

Example 3.8 How long does it take a given amount of money to triple itself if the money is invested at an interest rate of 15% per year compounded monthly? Solution: i = (1+ (0.15/12))12 – 1 = 0.1608 = 16.08% F = 3P 3P = P (1 + i )n 3 = (1.1608)n n =ln (3) / ln (1.1608) n = 7.4 n = 8 years.

Example 3.9 How much money would you be willing to spend now in order to avoid spending 500 m.u. seven years from now if the interest rate is 18 % per year compounded quarterly? A real-world situation CASE STUDY A real-world situation Manhattan island purchase History reports that Manhattan Island in New York was purchased for the equivalent of $ 24 in the year 1626. In the year 2001, the 375th anniversary of the purchase of Manhattan was recognized.
