3 Changing the Reserve Requirement The Fed can increase or decrease the money supply by changing the reserve requirement. Lower reserve requirement = Increase in money supply. Higher reserve requirement = Decrease in money supply.

4 Conducting Open Market Operations The Federal Open Market Committee (FOMC) conducts open market operations by buying and selling government securities. When the FOMC makes an open market purchase, it increases the money supply. When an open market sale is made, the money supply falls.

5 Changing the Discount Rate The federal funds rate is the interest rate one bank charges another for a loan. The discount rate is the interest rate the Fed charges a bank for a loan. When the discount rate is decreased, the money supply rises. When the discount rate is increased, the money supply falls.

6 The Fed in Late 2008 In October 2008, the United States was in a financial crisis. This was due to the worsening condition of the banks. Some banks found their assets declining in value. The banks had made loans that were not being repaid. The banks cut back on their lending activity. The Fed thought the decrease in lending could lead to a decline in consumer spending. To prevent a decline in consumer spending, the Fed started to increase reserves in the banking system, hoping the banks would use the extra reserves to make loans.
